Our approach is differen from hose exising in he lieraure. Alhough we are focused on QBSDEs, our exisence resul also covers he BSDEs wih linear growh, keeping ξ square inegrable in boh cases. As byproduc, he exisence of viscosiy soluions is esablished for a class of quadraic parial differenial equaions (QPDEs wih a square inegrable erminal daum. In a second sep, we consider QBSDEs wih measurable generaor for which we esablish a Krylov s ype a priori esimae for he soluions. We hen deduce an Iô Krylov s change of variable formula. This allows us o esablish various exisence and uniqueness resuls for classes of QBSDEs wih square inegrable erminal condiion and someimes a merely measurable generaor. Our resuls show, in paricular, ha neiher he exisence of exponenial momens of he erminal daum nor he coninuiy of he generaor are necessary o he exisence and/or uniqueness of soluions for quadraic BSDEs. Some comparison heorems are also esablished for soluions of a class of QBSDEs. Key words Quadraic Backward Sochasic Differenial Equaions, Nonlinear quadraic PDE, Iô s Krylov formula, Tanaka s formula, local ime. Inroducion Le (W T be a d dimensional Brownian moion defined on a complee probabiliy space (Ω,F,P. We denoe by (F T he naural filraion of W augmened wih P negligible ses. 2 [, T] Ω R R d. Le ξ be an F T measurable R valued random variable. In his paper, we consider a one dimensional BSDE of he form, Y = ξ + H(s,Y s,z s ds Z s dw s, T (eq(ξ,h The daa ξ and H are respecively called he erminal condiion and he coefficien or he generaor of he BSDE eq(ξ,h. A BSDE is called quadraic if is generaor has a mos a quadraic growh in he z variable. For given real numbers a and b, we se a b := min(a,b, a b := max(a,b, a := max(, a and a + := max(,a. We also define, W,loc := he Sobolev space of (classes of funcions u defined on R such ha boh u and is generalized derivaives u and u belong o L loc (R. S := he se of coninuous, F adaped processes ϕ such ha E sup ϕ <. T M := he space of F adaped processes ϕ saisfying E ϕ s ds < +. L := he space of F adaped processes ϕ saisfying ϕ s ds < + P a.s. Definiion.. A soluion o BSDE eq(ξ,h is an F adaped processes (Y,Z which saisfy he BSDE eq(ξ,h for each [,T] and such ha Y is coninuous and Z s ds < P a.s., ha is (Y, Z C L, where C is he space of coninuous processes. The firs resuls on he exisence of soluions o QBSDEs were obained independenly in [6] and in [9] by wo differen mehods. The approach developed in [6] is based on he monoone sabiliy of QBSDEs and consiss o find bounded soluions. Laer, many auhors have exended he resul of [6] in many direcions, see e.g. [6, 8, 3,, 4]. For insance, in [8], he exisence of soluions was proved for QBSDEs in he case where he exponenial momens of he erminal daum are finie. In [4], a fixed poin mehod is used o direcly show he exisence and uniqueness of a bounded soluion for QBSDEs wih a bounded erminal daum and a (so called Lipschiz quadraic generaor. More recenly, a monoone sabiliy resul for quadraic semimaringales was esablished in [6] hen applied o derive he exisence of soluions o QBSDEs in he framework of exponenial inegrabiliy of he erminal daa. The generalized sochasic QBSDEs were sudied in [3] under more or less similar assumpions on he erminal daum. Applicaions of QBSDEs in financial mahemaics are also given in [6] wih a large bibliography in his subjec. I should be noed ha all he previous papers in QBSDEs were developed in he framework of coninuous generaors and bounded erminal daa or a leas having finie exponenial momens. I is naural o ask he following quesions : Are here quadraic BSDEs ha have soluions wihou assuming he exisence of exponenial momens of he erminal daum? If yes, in wha space hese soluions lie? Are here quadraic BSDEs wih measurable generaor ha have soluions wihou assuming he exisence of exponenial momens of he erminal daum? If yes, in wha space hese soluions lie? The presen paper gives posiive answers o hese quesions. I is a developmen and a coninuaion of our announced resuls [4]. We do no aim o generalize he previous papers
on QBSDEs, bu our goal is o give anoher poin of view (on solving QBSDEs which allows us o esablish he exisence of soluions, in he space S M, for a large class of QBSDEs wih a square inegrable erminal daum. Nex, in order o deal wih QBSDEs wih measurable generaor, we had o esablish a Krylov s ype a priori esimae and an Iô Krylov s formula for he soluions of general QBSDEs. To begin, le us give a simple example which is covered by he presen paper bu, o he bes of our knowledge, is no covered by he previous resuls. This example shows ha he exisence of exponenial momens of he erminal daum is no necessary o he unique solvabiliy of BSDEs in S M. Assume ha, (H ξ is square inegrable. Le f : R R be a given coninuous funcion wih compac suppor, and se M := sup y R f(y. The BSDEeq(ξ,f(y z is hen of quadraic growh since f(y z M z. Le u(x := x exp( y f(d dy. If (Y,Z is a soluion o he BSDE eq(ξ,f(y z, hen Iô s formula applied o u(y shows ha, u(y = u(ξ u (Y s Z s dw s If we se Ȳ := u(y and Z := u (Y Z, hen (Ȳ, Z solves he BSDE Ȳ = u(ξ Z s dw s Since boh u and is inverse are C smooh funcions which are globally Lipschiz and one o one from R ono R, we hen deduce ha he BSDE eq(ξ,f(y z admis a soluion (resp. a unique soluion if and only if he BSDE eq(u(ξ, admis a soluion (resp. a unique soluion. The BSDE eq(u(ξ, has a unique soluion in S M whenever u(ξ is merely square inegrable. According o he properies of u and is inverse, u(ξ is square inegrable if and only if ξ square inegrable. Therefore, even when all he exponenial momens are infinie he QBSDE eq(ξ,f(y z has a unique soluion which lies in S M. Noe ha, since hesign off is no consan, our example also shows ha he convexiy of he generaor is no necessary o he uniqueness. Assume now ha ξ is merely F T measurable, bu no necessarily inegrable. According o Dudley s represenaion heorem [], one can show as previously (by using he above ransformaion u ha when f is coninuous and wih compac suppor, he BSDE eq(ξ,f(y z has a leas one soluion (Y,Z which belongs o C L. In he firs par of his paper, we esablish he exisence of soluions for a large class of QBSDEs having a coninuous generaor and a merely square inegrable erminal daum. The generaor H will saisfy H(s,y,z (a+b y +c z +f( y z where f is some coninuous and globally inegrable funcion on R (hence can no be a consan and a,b,c are some posiive consans. Our approach consiss o deduce he solvabiliy of a BSDE (wihou barriers from ha of a suiable QBSDE wih wo Reflecing barriers whose solvabiliy is ensured by [3]. This allows us o conrol he inegrabiliy we impose o he erminal daum. In oher words, his idea can be summarized as follows: When H(s,y,z (a + b y + c z + f( y z, he exisence of soluions for he QBSDE eq(ξ, H can be deduced from he exisence of soluions 3
o he QBSDE driven by he dominaing generaor a + b y + c z + f( y z. Using he ransformaion u (defined in he above firs example, we show ha he solvabiliy of he QBSDE eq(ξ, a+b y +c z +f( y z is equivalen o he solvabiliy of a BSDE wihou quadraic erm which is more easily solvable. We also prove ha he uniqueness of soluions holds for he class of QBSDEs eq(ξ,f(y z under he L inegrabiliy condiion on he erminal daa. I is worh o noice ha he exisence resuls of [6, 8, 6,, ] can be obained by our mehod. We menion ha, in conras o he mos previous papers on QBSDEs, our resul also cover he BSDEs wih linear growh (by puing f =. I herefore provides a unified reamen for quadraic BSDEs and hose of linear growh, keeping ξ square inegrable in boh cases. In he second par of his paper, we begin by proving he Krylov inequaliy for he soluions of general QBSDEs from which we deduce he Iô Krylov formula, i.e. we show ha he Iô change of variable formula holds for u(y whenever Y is a soluion of a QBSDE, u is of class C and he second generalized derivaive of u merely belongs o L loc (R. We hen use his change of variable formula o esablish he exisence (and someimes he uniqueness of soluions. To explain more precisely how we ge our second aim, le us consider he following assumpion, (H There exis a posiive sochasic process η L ([, T] Ω and a locally inegrable funcion f such ha for every (, ω, y, z, H(,y,z η + f(y z P d a.e. We firs use he occupaion ime formula o show ha if assumpion (H holds, hen for any soluions (Y,Z of he BSDE eq(ξ,h, he ime spend by Y in a Lebesgue negligible se is negligible wih respec o he measure Z d. Tha is, he following Krylov s ype esimae holds for any posiive measurable funcion ψ, E τr ψ(y s Z s ds C ψ L ([ R,R], (. where τ R is he firs exi ime of Y from he inerval [ R,R] and C is a consan depending on T, ξ L (Ω and f L ([ R,R]. We hen deduce (by assuming (H (H ha : if(y,z is a soluion o he BSDEeq(ξ,H which belongs o S L, hen for any funcion ϕ C (R W,loc (R he following change of variable formula holds rue, ϕ(y = ϕ(y + ϕ (Y s dy s + ϕ (Y s Z s ds (. Inequaliy (. as well as formula (. are ineresing in heir own and can have poenial applicaions in BSDEs. They are esablished here wih minimal condiions on he daa ξ and H. Indeed, i will be shown ha hese formulas hold for QBSDEs wih a merely measurable generaor. For formula (. we require ha he erminal daum is square inegrable, while for inequaliy (. we do no need any inegrabiliy condiion on he erminal daum. Noice ha, alhough he inequaliy (. can be esablished by adaping he mehod developed by Krylov, which is based on parial differenial equaions [8] (see also [,,, 9], he proof we give here is purely probabilisic and more simple. As applicaion, we esablish he exisence of soluions in S M for he classes of QBSDEs eq(ξ, f(y z and eq(ξ, a+by+cz+f(y z assuming merely ha f is globally 4
inegrable and ξ is square inegrable. Remark ha, when f is no coninuous, he funcion u(x := x exp( y f(d dy is no of C class and he classical Iô s formula can no be applied. Neverheless, when f belongs o L (R, he funcion u belongs o he space C (R W,loc (R and hence formula (. can be applied o u. Our sraegy consiss hen o use he idea we developed in he firs par o show he exisence of a minimal and a maximal soluion for BSDE eq(ξ, a+b y +c z +f( y z. A comparison heorem is also proved for wo BSDEs of ype eq(ξ,f(y z whenever we can compare heir erminal daa and a.e. heir generaors. We hen deduce he uniqueness of soluions for he BSDEs eq(ξ,f( y z when ξ is square inegrable and f belongs o L (R. Tha is, even when f is defined merely a.e., he uniqueness holds. This gives a posiive answer o quesion. In paricular, he QBSDE eq(ξ, H has a unique soluion (Y,Z which belongs o S M when ξ is merely square inegrable and H is one of he following generaors: H (y,z := sin(y z if y [ π, π ] and H (y,z := oherwise, H (y,z := ( [a,b] (y [c,d] (y z for a given a < b and c < d, H 3 (y,z := (+y y z if y and H (y,z := oherwise. I should be noed ha he generaor H 3 (y,z is neiher coninuous nor locally bounded and he QBSDE eq(ξ,h 3 has a unique soluion in S M when ξ is merely square inegrable. We finally consider he BSDE eq(ξ,h. We assume ha ξ is square inegrable and H is coninuous in (y,z and H(s,y,z a+b y +c z +f( y z, wih f merely globally inegrable and locally bounded bu no necessarily coninuous. Alhough one can argue as in he firs par o obain he exisence of soluions from he soluions of a suiable Refleced BSDE, we give a differen proof which is based on a classical comparison heorem and an appropriae localizaion by a suiable dominaing process which is derived from he exremal soluions of he QBSDE eq(ξ,(a + b y + c z + f( y z. This allows us o consruc a suiable sequence of BSDEs eq(ξ n,h n whose localized (i.e. sopped soluions converge o a soluion of he BSDE eq(ξ,h. In he hird par, we esablish he exisence of viscosiy soluions for a class of non divergence form semilinear PDEs wih quadraic nonlineariy in he gradien variable. This is done wih a coninuous generaor and an unbounded erminal daum. I surprisingly urns ou ha here is a gap beween he BSDEs and he classical formulaion of heir associaed semilinear PDEs (see Remark 5., secion 5. Observe ha he class of quadraic PDEs we sudy in his paper can be used as a simplified model in some incomplee financial markes, see e.g. []. The paper is organized as follows. In secion, we sudy he QBSDEs wih a coninuous generaor and a square inegrable erminal daum. Krylov s esimae and Iô Krylov s formula for QBSDEs are esablished in secion 3. The solvabiliy of a class of QBSDEs wih measurable generaor is sudied in secion 4. An applicaion o he exisence of viscosiy soluions for Quadraic PDEs associaed o he Markovian QBSDE eq(ξ,f(y z is given in secion 5. QBSDEs wih L erminal daa and coninuous generaors We will esablish he solvabiliy ins M for some BSDEs wih a square inegrable erminal daa and a coninuous generaor. Our mehod consiss o consruc a soluion of a BSDE 5
wihou barriers from a soluion of a suiable BSDE wih wo Reflecing barriers. More precisely : Assuming ha ξ is square inegrable and f is coninuous and globally inegrable on R, we firs esablish he exisence of a minimal and a maximal soluion in S M for he BSDE eq(ξ, a + b y + c z + f( y z. An nex, we consider he BSDE eq(ξ,h wih H(s,y,z (a+b y +c z +f( y z. We hen use he minimal soluion of BSDE eq( ξ, (a+b y +c z +f( y z and he maximal soluion of BSDE eq(ξ +,a+b y + c z +f( y z as barriers, and apply he resul of [3] o ge he exisence of a soluion which says beween hese wo barriers. We finally deduce he solvabiliy of eq(ξ, H by proving ha he increasing sochasic processes, which force he soluions o say beween he barriers, are equal o zero. The following lemma is needed for he sequel of he paper. I allows us o eliminae he addiive quadraic erm. Lemma.. Le f be coninuous and belongs o L (R. The funcion x ( y u(x := exp f(d dy (.3 has he following properies, (i u C (R and saisfies he equaion u (x f(xu (x =, in R. (ii u is a one o one funcion from R ono R. (iii The inverse funcion u belongs o C (R. (iv u is a quasi isomery, ha is here exis wo posiive consans m and M such ha, for any x,y R, m x y u(x u(y M x y. The equaion eq(ξ,f(y z Remark.. Le ξ be an F T measurable random variable. According o Dudley [], here exiss a (non necessary unique F adaped process (Z T such ha Z s ds < P a.s and ξ = Z sdw s. The process (Y T defined by Y = ξ Z sdw s is F adaped and saisfies he equaion eq(ξ,. This soluion (Y,Z T is no unique. However, if we assume ξ L (Ω hen he soluion (Y,Z is unique and Y = E[ξ/F ]. The following proposiion shows ha he exponenial momen of ξ is no needed o obain he exisence and uniqueness of he soluion o quadraic BSDEs. Proposiion.. (i Assume (H be saisfied. Le f be a coninuous and inegrable funcion. Then he BSDE eq(ξ,f(y z has a unique soluion in S L (resp. in S M if and only if he BSDE eq(u(ξ, has a unique soluion in S L (resp. in S M. (ii In paricular, he BSDE eq(ξ,f(y z has a unique soluion (Y, Z which belongs o S M. Proof. Le u be he funcion defined in Lemma 4.. Theorem 3. and Lemma 4. allow us o show ha, (Y,Z is he unique soluion of BSDE eq(ξ, f(y z if and only if (Ȳ, Z := (u(y, u (Y Z is he unique soluion o BSDE eq(u(ξ,. We shall prove asserion (ii. Since ξ is square inegrable hen u(ξ is square inegrable oo. Therefore eq(u(ξ, has a unique soluion in S M. Asserion (ii follows now from asserion (i. 6
. The equaion eq(ξ,a+b y +c z +f(y z The BSDE under consideraion in his subsecion is, Y = ξ + where a, b, c R and f : R R. (a+b Y s +c Z s +f(y s Z s ds Z s dw s (.4 We refer o BSDE (.4 as equaion eq(ξ,a+b y +c z +f(y z. Proposiion.. Assume ha (H holds. Assume also ha f is coninuous and globally inegrable on R. Le u be he funcion defined in Lemma 4.. Then he BSDE eq(ξ, a + b y + c z + f(y z has a leas one soluion. Moreover all soluions of eq(ξ, a + b y + c z +f(y z are in S M. Proof. Iô s formula applied o he funcion u (which is defined in Lemma. shows ha (Y,Z is soluion o he BSDE eq(ξ,a + b y + c z + f(y z if and only if (Ȳ, Z := (u(y,u (Y Z is a soluion o he BSDE eq(u(ξ,(a + b u (ȳ u [u (ȳ] + c z. We shall prove he exisence of soluions o BSDE eq(u(ξ,(a+b u (ȳ u [u (ȳ]+c z. By Theorem 3. we have Ȳ = ξ + G(Ȳs, Z s ds Z s dw s (.5 where G(ȳ, z := (a+b u (ȳ u [u (ȳ]+c z. From Lemma., we deduce ha he generaor G is coninuous and wih linear growh, and he erminal condiion ξ := u(ξ is square inegrable (since Assumpion (H. Hence, according o Lepelier & San-Marin [], he BSDE (.5 has a leas one soluion in S M. To complee he proof, i is enough o observe ha he funcion u defined in Lemma. is sricly increasing. Alernaive proof o Proposiion.. In he previous proof of Proposiion., we had o use he Lepelier & San-Marin resul [] in order o quickly deduce he exisence of soluions which belong o S M whenever he erminal daum ξ is square inegrable. This fac will be proved below by using an alernaive proof which is in adequacy wih he spiri of he presen paper. To his end, we use a resul on wo barriers Refleced QBSDEs obained by Essaky & Hassani in [4] which esablishes he exisence of soluions for refleced QBSDEs wihou assuming any inegrabiliy condiion on he erminal daum. For he self conained, we sae he resul of [4] in he following heorem. Theorem.. ([4], Theorem 3.. Le L and U be coninuous processes and ξ be a F T measurable random variable. Assume ha for every [, T], L U L T ξ U T. 3 here exiss a coninuous semimaringale which passes beween he barriers L and U. 4 H is coninuous in (y,z and saisfies for every (s,ω, every y [L s (ω,u s (ω] and every z R d. f(s,ω,y,z η s (ω+c s (ω z where η L ([,T] Ω and C is a coninuous process. 7
Then, he following RBSDE has a minimal and a maximal soluion. (i Y = ξ + H(s,Y s,z s ds Z s db s + dk + s (ii T, L Y U, (iii (Y L dk + = dk s for all T (U Y dk =, a.s., (iv K + = K =, K+,K are coninuous nondecreasing. (v dk + dk (.6 We are now in he posiion o give our alernaive proof o Proposiion.. Noe ha, sinceuis sricly increasing, we hen only need o prove he exisence of a minimal and a maximal soluions for he BSDE (.5. Since ξ is square inegrable, hen according o Lemma. he erminal condiion ξ := u(ξ is also square inegrable. Once again, by using Lemma., one can show ha he generaor G of he BSDE (.5 is coninuous and wih linear growh. Indeed, since u( = and u is bounded by M (Lemma. (iv, we have G(y,z = (a+b u (y u [u (y]+c z Ma+mMb y +c z := g(y,z (.7 where m and M are he consans which appear in asserion (iv of Lemma.. Since he funcion g(y,z := Ma + mmb y + c z is uniformly Lipschiz and wih linear growh in (y,z, hen according o Pardoux & Peng resul [3], he BSDEs eq( ξ, g and eq( ξ +,g have unique soluions in S M, which we respecively denoe by (Y g,z g and (Y g,z g. Noe ha Y g is negaive and Y g is posiive. Using Theorem. (wih L = Y g, U = Y g, η = Ma+mMb( Y g + Y g +c, and C =, we deduce ha he Refleced BSDE (i Y = ξ + + dk + s H(s,Y s,z s ds Z s db s, T, dk s (ii T, Y g Y Y g (iii (Y Y g dk + = for all T, T (Y g Y dk =, a.s., (iv K + = K =, K+,K are coninuous nondecreasing. (v dk + dk (.8 has a leas one soluion (Y,Z,K +,K and (Y,Z belongs o C L. We shall show ha dk + = dk =. Since Y g is a soluion o he BSDE eq( ξ +,g, hen Tanaka s formula applied o (Y g Y + shows ha (Y g Y + = (Y g Y {Y g +L (Y g Y {Y g s >Y s} [H(s,Y s,z s g(s,y g s,zg s ]ds s >Y s} (dk+ s dk s + {Y g s >Y s} (Zg s Z sdw s 8
where L (Y g Y is he local ime a ime and level of he semimaringale (Y g Y. Since Y g Y, hen (Y g Y + = (Y g Y. Therefore, idenifying he erms of (Y g Y + wih hose of (Y g Y and using he fac ha: we obain, {Y g s >Y s} = {Y g s Y s} = {Y g s =Y s}, (Z s Z g s {Y g s =Y s} = for a.e. (s,ω Using he previous equaliies, one can show ha {Y g + s =Y s} (dk+ s dk s = L (Y g Y {Y g s =Y s} [g(s,y g s,z g s H(s,Y s,z s ]ds Since {Y g s =Y s} dk+ s =, i holds ha L (Y g Y+ = {Y g s =Y s} dk s {Y g s =Y s} [g(s,y g s,zg s H(s,Y s,z s ]ds Hence, {Ys g =Y s} dk s =, which implies ha dk =. Arguing symmerically, one can show ha dk + =. Therefore (Y,Z is a soluion o he (non refleced BSDE eq(ξ,h. Moreover Y belongs o S since boh Y g and Y g belong o S. Remember ha G is of linear growh and Y belongs o S, hen using sandard argumens of BSDEs, we deduce ha Z belongs o M. This complees he alernaive proof of Proposiion.". Remark.. The previous proof also consiue an alernaive proof o he resul of Lepelier & San-Marin for he exisence of a minimal and a maximal soluion o BSDEs wih coninuous and a mos of linear growh generaor. I is worh noing ha he idea consiss o consruc a soluion of a BSDE wih linear growh from a soluion of a Refleced Quadraic BSDE..3 The BSDE eq(ξ,h, wih H(s,y,z a+b y +c z +f( y z Consider he assumpions, (H4 For a.e. (s, ω, H is coninuous in (y, z (H5 There exis posiive real numbers a,b,c such ha for every s,y,z H(s,y,z a+b y +c z +f( y z := g(y,z, where f is some posiive coninuous and inegrable funcion. Theorem.. Assume ha (H, (H4 and (H5 are fulfilled. Then, he BSDE eq(ξ,h has a leas one soluion (Y,Z in S M. Proof of Theorem.. The idea is close o he above Alernaive proof of proposiion." and consiss o derive he exisence of soluion for he BSDE wihou reflecion from 9
soluions of a suiable barriers Refleced BSDE. Pu g(y,z := a+b y +c z +f( y z. According o Proposiion., le (Y g,z g be a soluion of BSDE eq(ξ +,g and (Y g,z g be a soluion of BSDE eq( ξ, g. We know by Proposiion. ha (Y g and Y g belong o S. Using Theorem. (wih L = Y g, U = Y g, η = a + b( Y g + Y g + c, and C = + sup s sup α [,] f(αys g + ( αys g, we deduce he exisence of soluion (Y,Z,K +,K o he following Refleced BSDE, such ha (Y,Z belongs o C L. (i Y = ξ+ + H(s,Y s,z s ds Z s db s, dk s + dks for all T (ii T, Y g Y Y g (iii, (Y Y g dk + = (Y g Y dk =, a.s., (iv K + = K =, K+,K are coninuous nondecreasing. (v dk + dk (.9 Arguing as in he proof of Proposiion. we end-up wih dk + = dk =. Therefore (Y,Z saisfies he (non refleced BSDE eq(ξ,h. Noe ha since boh Y g and Y g belong o S, hen Y S belongs o S oo. In order o complee he proof of Theorem., i remains o show ha Z belongs o M. To his end, we need he following lemma. Lemma.. Le f be coninuous and inegrable funcion on R. Se y ( x K(y := exp f(rdr dx. The funcion saisfies following properies: u(x := x ( y K(y exp f(d dy (i u belongs o C (R, and, u(x and u (x for x. Moreover, u saisfies, for a.e. x, u (x f(xu (x =.
