Backward sochasic differenial equaions wih unbounded generaors arxiv: v [mah.pr 7 Mar 18 Bujar Gashi and Jiajie Li 1 Insiue of Financial and Acuarial Mahemaics (IFAM), Deparmen of Mahemaical Sciences, The Universiy of Liverpool, Liverpool, L69 7ZL, UK s: Bujar.Gashi@liverpool.ac.uk; Jiajie.Li@me.com Absrac In his paper we consider wo classes of backward sochasic differenial equaions. Firsly, under a Lipschiz-ype condiion on he generaor of he equaion, which can also be unbounded, we give sufficien condiions for he exisence of a unique soluion pair. The mehod of proof is ha of Picard ieraions and he resuling condiions are new. We also prove a comparison heorem. Secondly, under he linear growh and coninuiy assumpions on he possibly unbounded generaor, we prove he exisence of he soluion pair. This class of equaions is more general han he exising ones. Keywords: BSDEs, Unbounded generaor, Exisence, Uniqueness, Comparison heorem. 1. Inroducion Le (Ω, F,(F, ), P) be a given complee filered probabiliy space onwhich ak-dimensional sandardbrownianmoion(w(), )isdefined. We assume ha F is he augmenaion of σ{w(s) : s } by all he P-null ses of F. Consider he backward sochasic differenial equaion (BSDE): y() = ξ + f(s,y(s),z(s))ds z(s)dw(s), [,T, (1) where ξ is a given F T -measurable R d -valued random variable, and he generaor f : Ω (,T) R d R d k R d is a progressively measurable funcion. 1 Corresponding auhor. 2 Linear equaions of he ype (1) were inroduced by Bismu [5 in he conex of sochasic linear quadraic conrol. The problem of exisence and uniqueness of soluion o he nonlinear equaions (1) was solved by Pardaoux and Peng [34 under he global Lipschiz condiion on f, i.e. under he assumpion ha here exiss a real consan c > such ha f(,y 1,z 1 ) f(,y,z ) c( y 1 y + z 1 z ), () for all y 1,y R d, z 1,z R d k, (,ω) a.e.. Since hen, he BSDEs have been sudied exensively, and have found wide applicabiliy in areas such as mahemaical finance, sochasic conrol, and sochasic conrollabiliy; see, for example, [1, [17, [9, [31, [4, [37, [, [1, [ [41, and he references herein. One direcion of research has been o weaken he assumpion of global Lipschiz condiion () by assuming only local Lipschiz condiion (see[1), or non-lipschiz condiion of a paricular form(see[3,[39). In[16 and [1 he auhors permi for he generaor funcion f o be unbounded (hey also consider a more general driving process han he Brownian moion). They assume he following global Lipschiz-ype condiion: here exis non-negaive processes c 1 ( ) and c ( ) such ha f(,y 1,z 1 ) f(,y,z ) c 1 () y 1 y +c () z 1 z, (3) for all y 1,y R d, z 1,z R d k, (,ω) a.e.. Clearly, his condiion has grea similariy wih (). However, differen from (), here he processes c 1 ( ) and c ( ) are no assumed o be bounded. The linear BSDEs wih possibly unbounded coefficiens are considered in [43, using a very differen approach as compared o[16, [1. The ineres in hese equaions is no only heoreical, bu is also moivaed by applicaions in mahemaical finance. Indeed, some very imporan ineres rae models are given by sochasic differenial equaions(see, for example, [44,[11,[4). The problem of marke compleeness (and hus of pricing and hedging of derivaives) in such models gives rise o BSDEs wih possibly unbounded coefficiens(see[43 for deails). The firs conribuion of he presen paper, as conained in he secion, is o consider he problem of exisence and uniqueness of a soluion pair (y( ), z( )) for(1) under condiion(3). We do so under cerain new condiions onhecoefficiens c 1 ( ), c ( ), which aresimilar o hoseof [16, bu ingeneral are no comparable. Moreover, our mehod of proof is differen, since i is a modificaion of he Picard ieraion procedure of [34 raher han being based on a fixed poin heorem as in [16. We also give a comparison heorem for
his class of equaions. This generalises he classical resul of Peng [35, [36, o he case of BSDEs wih possibly unbounded coefficiens. Anoher imporan weakening of he assumpions on he generaor, as compared o [34, was given in [7 (see also [3). There i assumed ha he generaor is coninuous wih respec o y and z, and i saisfies he linear growh condiion f(,y,z) c(1+ y + z ), (4) for all y R, z R k, (,ω) a.e.. Under such condiions, i was shown ha equaion (1) admis a soluion pair. In more recen papers [39, [4, he linear growh condiion (4) has been generalised o f(,y,z) c[q()+ y + z, (5) for all y R, z R k, (,ω) a.e.. Here, differen from (4), he process q( ) is no assumed o be bounded. The generaor of BSDEs wih a quadraic growh on he conrol variable z saisfies he condiion: f(,y,z) k +k 1 y +k z. (6) An exisence resul for hese equaions was firs given in [19 where k and k 1 are consan, k is a given funcion of y, and he erminal value ξ is assumed bounded. In [6, [7, he assumpion of a bounded ξ was replaced wih an inegrabiliy condiion on he exponenial of ξ, k was permied o be an unbounded process, whereas k 1 and k were assumed consan (see furher, for example, [, [8, [9, [13, [14, [45, where a nonlinear growh in y is also permied in some cases). In [3, [18, [3, [33, he coefficien k 1 could also be an unbounded process. Under furher assumpions on f, he uniqueness of he soluion pair has been proved (see, for example, [9, [13, [14). We are no aware of an exisence resul for hese ypes of BSDEs wih coefficien k being an unbounded process. The second conribuion of he presen paper, which is conained in secion 3, is o consider a generaor which is coninuous in y and z, bu wih a weaker linear growh condiion han (5). We assume ha f(,y,z) c ()+c 1 () y +c () z, (7) for all y R, z R k, (,ω) a.e.. Here he processes c ( ),c 1 ( ),c ( ), are no assumed o be bounded. By using he resuls of secion, and appropriaely 3
modifying he approach of [, [7, we prove he exisence of a soluion pair for (1). Noe ha due o he unbounded naure of he process c (), condiions (6) and (7) are in general no comparable if k is a consan. We conclude his inroducory secion wih some noaions: is he Euclidian norm. c ( ), c 1 ( ), c ( ) are given R-valued progressively measurable processes. γ( ), γ( ) and γ( ) are given R-valued posiive progressively measurable processes. 1 < β 1, β 1 R, 1 < β, β R, are given consans. 4 < β 1 R, 1 < 9β 1 /(β1 16) < β R, are given consans. α 1 () γ() + β 1 c 1 () + β c (), α () γ() +β 1 c 1 () + β c (), and α() γ()+ β 1 c 1()+ β c () are assumed posiive. p 1 () exp [ α 1(s)ds, p () exp [ α (s)ds [ and p() exp. α(s)ds L F (,T;R d ) is he space of F -progressively measurable R d -valued processes ϕ( ) such ha E ϕ() d <. Unbounded Lipschiz-ype generaor In his secion, we give sufficien condiions for he exisence and uniqueness of a soluion pair for (1). We say ha he progressively measurable funcion f and he random variable ξ, or he pair (f,ξ), saisfies condiions A1 (resp. condiions A) if: (i) ξ M 1 (Ω, F T,P;R d ) (resp. ξ M (Ω, F T,P;R d )); (ii) f(,y 1,z 1 ) f(,y,z ) c 1 () y 1 y +c () z 1 z, for all y 1,y R d, z 1,z R d k, (,ω) a.e.; [ (iii) f(,,)α 1 ( ) 1 M [ 1 (,T;Rd ) (resp. f(,,)α ( ) 1 M (,T;Rd )). The sufficien condiions for he solvabiliy of (1), as given in [16, are similar o our condiions A. Indeed, if we choose γ() =, β 1 = β β, where β is large enough, hen condiions A are hose of [16. Clearly, due o he process γ() our condiions A are more general hen hose of [16. The imporance of his process is ha assumpion (iii) above can be suiable weakened by choosing large values for his process, which is no an opion in [16. Moreover, even if we ake γ() =, our assumpion (i) is weaker han ha of [16. Indeed, he parameer β of [16 should be bigger han (in [16 i is only claimed ha his coefficien should be large enough ). This is clearly no he case in condiions A where he coefficien β 1 is only required o be greaer han 4. The condiions A1 are new. In general, hese are no comparable wih condiions A. However, in cerain special cases we can compare hem. For For readers convenience only, we have included an appendix showing ha a sraighforward calculaion gives his numerical lower bound 5
example, if c 1 () =, 1 < β < β, γ() = γ(), hen M 1 (Ω, F T,P;R d ) M (Ω, F T,P;R d ), and hus he above assumpion (i) on he random variable ξ is weaker in he case of condiions A1. Similarly, if c () =, γ() = γ(), β 1 = β 1, hen he above assumpion (i) on he random variable ξ is weaker in he case of condiions A..1. Solvabiliy In his secion we give sufficien condiions for he exisence and uniquenessofasoluionpairfor(1). Ourmehodofproofisdifferen from[16being based on Picard ieraions, and similarly o[34, we begin wih a simpler form of (1) and progress owards he general case. The proofs of he resuls under condiions A1 and A are differen and are hus given separaely in mos cases, bu here are also similariies beween hem. Lemma.1. Furhermore, supposeha(ȳ(), z()) M (,T;R) M (,T;R k )isany soluionofequaion(1). Byhecomparisonheorem.,wehaveỹ n () ȳ() for any n 1 and hen ỹ() ȳ(). Hence ỹ() is a maximal soluion of equaion (1). 4. Conclusions We have considered wo classes of BSDEs wih possibly unbounded generaor. The firs class has a Lipschiz-ype generaor, whereas he second class has a coninuous generaor ha saisfies a cerain linear growh condiion. In boh cases we have given sufficien condiions for solvabiliy. We expec ha hese resuls will prove o be useful in ackling more difficul problems wih unbounded generaor, such as he BSDEs wih a quadraic growh and he Riccai BSDE, which play a fundamenal role in sochasic conrol. Appendix Here we include he derivaion of he lower bound for he parameer β ha appears in [16. We do so for he readers convenience, since in Theorem 6.1 of [16 no explici lower bound is given, i is only assumed ha parameer β should be large enough. The noaion of [16 will be used. Equaion(6.5)of[16saes haforsomeconsans k andk hefollowing holds (y,η) β = k ξ β + k f β α, (5) where he definiions of hese norms are given in [16, and are jus weighed Euclidian norms. From equaion (5.5) of [16, which gives he definiion of β 36
he norm (y,η) β, and he conclusions of Lemma 6. of [16, we obain (y,η) β = αy β + η β β ξ β + 8 f β α +18 ξ β + 45 f β β α β ( = 18+ ) ( 45 ξ β β + β + 8 ) f β α. (6) Comparing (5) and (6) gives k = β. Equaion (6.16) of [16 saes ha for some consans k and k he following holds (δy,δz,δn) β k δξ β + k β δ f α β. (7) β Here, differen from [16, we have used he ilde noaion for he consans k and k in order o avoid he clash of noaion wih hese consans inroduced in he previous paragraph. By inequaliy (6.5) of [16, we obain ha (δy,δz,δn) β k δξ β + k β ϕ α β ( ) αδy β + m δz β + δ f α β ( k δξ β + 3k k δξ β β + k ) δ f β α + δ f β α β ( ) = (k + ) δξ 3kk β 3k k + β β β +1 δ f α. (8) k δξ β + 3k β Comparing (7) and (8) gives k = 3k ( k β +1 ). The inequaliy a he end of page 35 of [16 is αδy β + m δz β k β αδy β + m δz β, (9) β 37
where we have used he ha noaion for he consan k in order o avoid he clash of noaion wih his consan inroduced earlier. Similarly o he previous paragraph we obain (δy,δz) β = αδy β + m δz β k ϕ β α 3 k β αδy β + m δz β. (3) Comparing (9) and (3) gives k = 3 k = 9k ( k β +1 ). In order o apply he conracion mapping principle, i is necessary o have k β ( 45 9 β + 8 )( 45 β β + 8 ) β +1 < 1. β < 1, i.e. By solving above inequaliy for β >, we obain ha by large enough in [16 i is mean ha β > Acknowledgemen We are graeful o he reviewer for a careful reading of he paper and suggesions ha led o an improved version.
