Crrupin is perceived as especially wrrisme in less develped cunries while develped cunries are seen as being in cnrl f crrupin. Hwever as Kaufmann (2004) Fr a review f he empirical lieraure n crrupin and ecnmic aciviy see Jain (200). Bardhan (997) gives a deailed review f he hereical lieraure n crrupin.

4 II. Crrupin and ecnmic perfrmance I has smeimes been argued ha crrupin may prme efficiency by enabling privae agens crrec exising gvernmen failures. Therefre argumens ha sress he psiive effecs f crrupin are based n ideas cming frm "secnd-bes" hery -given a se f disrins creaed by gvernmenal prcedures r plicies crrupin wuld permi agens evade hse regulains ha hinder ecnmic aciviy acing "grease he wheels" f he ecnmy (Leff 964; Huningn 968). In cnras he hyphesis ha crrupin favurs efficiency emphasis is generally given he prblem psed by he implici assumpin ha gvernmen failures are exgenus and independen f crrupin when in realiy such disrins and crrupin may be clsely linked each her. In his sense crrup pliicians r bureaucras may inrduce excessive regulain precisely because f is penial fr crrupin wih he bjecive f aracing mre ffers f bribes. Paymen f bribes in rder ge licenses and he uncerainy ha hese aciviies inrduce wih respec guaranees and prpery righs end reduce he incenives fr invesmen. Als prducive invesmen may be reduced as is prfiabiliy relaive ha f "invesmen" in ren-seeking aciviies diminishes and hus crrupin will have an expulsin effec n prducive invesmen. Furhermre crrupin can affec public invesmen by reducing fiscal revenue and disring public expendiure affecing negaively he raes f grwh. The lieraure n ecnmic grwh ends ne ha capial accumulain can n by iself explain ecnmic grwh bu lays he emphasis n prduciviy grwh as he deermining facr f grwh (Easerly and Levine 200; Caselli 2005). Mrever Aid e al. Many have used grwh equains in which invesmen is included as a deermining variable. When variables designed measure sme aspec f insiuinal qualiy are als inrduced hey are inerpreed as affecing he efficiency r prduciviy f invesmen hereby having a direc effec n grwh. These variables culd als have an indirec effec n grwh if hey als influence he vlume f invesmen. Saring frm a reduced equain and esimaing a srucural equain ha includes invesmen hey find resuls ha are favurable he hyphesis ha crrupin affecs grwh negaively wih an indirec effec hrugh invesmen. Varius sudies sugges ha crrupin als affecs ecnmic grwh due is negaive effecs n freign invesmen (Wei 2000; Hellman e al. 2002) r n rade and business aciviy (Kaufmann 2004). In his vein Hall and Jnes (999) find ha dispariies in physical and human capial nly parially explain he differences in prduc per wrker a grea par f hem being due differences in he Slw residual. These auhrs find ha differences in prduciviy are fundamenally due he differences exising in he insiuins and gvernmenal plicies which hey erm scial 5

Prduciviy and crrupin in O.E.C.D. cunries In his wrk a nn-parameric frnier apprach is adped in rder sudy he influence f crrupin n prduciviy levels and grwh raes. This will allw us n he ne hand analyze wheher crrupin cndiins he efficiency levels a which he ecnmies perae and n he her deermine he channels hrugh which i can affec prduciviy grwh wheher by influencing imprvemens in relaive efficiency levels r by shifing he prducin frnier. A. Efficiency levels and decmpsiin f TFP grwh In rder sudy he efficiency wih which prducive inpus are emplyed i is necessary esimae a prducin frnier which represens he maximum echnically aainable level f prducin. An ecnmy's relaive inefficiency level will hen be regarded as he difference beween he level f prducin acually bained and he prducin frnier. Prduciviy grwh may be due a mre efficien use f he inpus fr a given prducive capaciy r echnlgical imprvemens allwing an increase in ha capaciy. In his sense ne f he advanages f adping a frnier apprach is ha prduciviy grwh can be decmpsed in echnical prgress (represened by a shif f he prducin frnier) and gains in relaive efficiency (represened by a mvemen wards he echnlgical frnier). I als allws us sudy hrugh which pahs crrupin can affec prduciviy grwh. We shall use a nn-parameric echnique -Daa Envelpmen Analysis (DEA) 3 - esimae he prducin frnier and he assciaed efficiency levels f each f he ecnmies. This analysis is illusraed in Fig. which is based n he case f a single inpu () and a single upu () in rder simplify he represenain. The change in relaive efficiency (erm EC in equain A.5 in he appendix) represens mvemens wards he frnier and is shwn graphically by he disance OF-OE and OB-OA. Likewise echnlgical change (erm TC in equain A.5) is measured by he gemeric mean f he shif f he frnier in perid (he disance OE-OC) and + (he disance OD-OA). The capial sck esimaes are aken frm Kamps (2004). They were calculaed by means f he permanen invenry mehd based n hisrical invesmen series fr he O.E.C.D. 6 These esimaes are presened in hree caegries: privae nnresidenial capial; residenial sck; and public capial. Residenial capial was excluded since i is n linked prducive aciviy s he measure f capial sck adped in he presen sudy includes bh (nn-residenial) privae and public capial. As ne bserves he mean efficiency level in O.E.C.D. cunries during hese years was arund 85%. Neverheless here were nable differences beween cunries in erms f prduciviy wih hese differences being mre marked when bh capial and labur were cnsidered as prducive facrs han when prduciviy was measured nly wih respec he hurs wrked. Thus in cnras cunries ha ended be lcaed n he prducin frnier hrughu alms he whle perid (i.e. Belgium and France and Canada unil 995) here was a minimal level f relaive efficiency (in he case f Prugal) ha hardly reached 56%. Wih respec prduciviy grwh his was clse 2% per annum in erms f hurs wrked while TFP grwh was n average arund % per annum wih variains beween he ecnmies being similar fr he w indicars. On he ne hand here is an exensive se f indicars prepared by inernainal rganisains r privae agencies wih he bjecive f evaluaing cmpanies' invesmen ppruniies in hird cunries. By he mid-990s w f he ms frequenly used ses f indicars in he lieraure n crrupin were hse f Business Inernainal (BI) applied in he pineering wrk f Maur (995) and hse f Inernainal Cunry Risk Guide (ICRG) applied in Knack and Keefer (995) and in Maur (998). They bh cnsis f a series f indices relaing differen insiuinal variables (amngs hers: bureaucraic efficiency pliical sabiliy and insiuinal efficiency in he case f BI; qualiy f he bureaucracy cnrac guaranees and prpery righs r risk f exprpriain in he case f ICRG) alhugh hey als include parial indicars f crrupin. On he her hand geher wih agencies ha elabrae indicars aimed a evaluaing invesmen risks and ppruniies her rganisms have a perspecive riened wards he figh agains crrupin. This has recenly given rise he develpmen f specific indicars f crrupin usanding amngs which are hse f Transparency Inernainal (TI) and he Wrld Bank 9. Bh are cmpsie indicars aggregaing varius indices elabraed frm surveys carried u by differen rganisms. TI's crrupin percepin indices (CPI) have prbably been he ms exensively used in he recen empirical lieraure n crrupin. These indicars elabraed frm pinin surveys and sudies cnduced amng business peple and analyss have been published annually since 995. In addiin CPIs have been cnsruced fr he perid (frm he Business Inernainal and Pliical Risk Service daabases) and fr he perid (using as well as he w freging daabases hse f he Wrld Cmpeiiveness Repr and f he Pliical and Ecnmic Risk Cnsulancy). 8 Arn (2000: 07-3) gives a summary f he insiuinal indicars ms cmmnly used in he empirical lieraure disinguishing beween bjecive and subjecive measures. In paricular he six measures are: (i) vice and accunabiliy; (ii) pliical sabiliy; (iii) gvernmen effeciveness; (iv) regulary qualiy; (v) rule f law; and (vi) cnrl f crrupin. 0

12 In he presen wrk we use differen indicars f crrupin in rder check wheher he resuls are rbus chice f index. In paricular we use hse f Maur (995) which refers he perid and f Knack and Keefer (995) which refers he perid Bh indicars were aken frm Easerly and Levine (997). We als cnsider he CPI crrespnding he firs half f he 980s (980-85). Hence he differen crrupin indicars emplyed refer similar years -which cincide wih he beginning f he perid cnsidered in his sudy- and have been exensively used in he empirical lieraure. Table 2 presens a saisical summary f hese indicars and Table 3 gives he parial crrelains beween hem. In all he cases greaer values f he indices crrespnd less crrupin. The CPI and he Maur indicar are n a scale whse maximum is 0 while he maximum value n he scale f he Knack and Keefer indicar is 6. There are sme differences beween hese measures f crrupin. The Knack and Keefer indicar has he leas variain fr ur sample f cunries while he CPI and Maur indicars have quie a similar dispersin alhugh he Maur indicar ends have slighly higher values han he CPI. In spie f hese differences hwever he parial crrelains beween he hree indicars are very srng beween 0.85 and wih a significance level f 99%. The resuls are presened in Table 4 including he esimaes wih a cnveninal measure f prduciviy (prducin per hur wrked) and wih he efficiency measure in he frnier apprach cnsidering bh capial and labur as prducive facrs. The esimaes pin a negaive impac f crrupin n prduciviy wih a psiive crrelain beween he crrupin indicars (higher values indicae less crrupin) and prduciviy levels. This negaive effec ends be greaer wih regard he level f efficiency esimaed by he frnier apprach

13 alhugh i is mre significan in he case f he prducin per hur wrked. Furhermre i is newrhy ha he Maur and CPI indicars give quie similar resuls whereas he Knack and Keefer indicar shws a greaer effec n prduciviy bu wih a lwer significance level.
