An Exension of Clark-Haussman Formula and Applicaions arxiv: v1 [mah.pr] 2 Oc 217 Traian A. Pirvu 1 and Ulrich G. The marke price of risk process makes he ransiion beween real world probabiliy measure and risk neural probabiliy measure. Tradiionally, he maringale represenaion formulas under he risk neural probabiliy measure requires he marke price of risk process o be bounded. However, in several financial models he boundedness assumpion of he marke price of risk fails. One example is a sock price model wih he marke price of risk following an Ornsein-Uhlenbeck process. This work exends Clark-Haussmann formula o underlying sochasic processes which fail o saisfy he sandard requiremens. Our resul can be applied o hedging and opimal invesmen in sock markes wih unbounded marke price of risk. 1 Inroducion Clark-Haussmann-Ocone formula expresses he inegrand from he Maringale Represenaion Theorem in erms of Fréche (Clark-Haussmann) or Malliavin s (Ocone) derivaive. In financial applicaions he Maringale Represenaion Theorem is performed under he maringale measure. Wihin his seing Ocone and Karazas [7] specializes Clark-Haussmann-Ocone formula o obain V(T) = ẼV(T)+ Ẽ [( ) ] D V(T) V(T) D θ(u)d W(u) F() d W(). (1.1) Here V(T) is a random variable on a filered probabiliy space (Ω,{F } T,F,P), D V(T) is Malliavin derivaive, and W is a Brownian moion under he maringale probabiliy measure Q. This probabiliy measure is defined by Q(A) := E[ Z(T)1 A ], and Z() { := exp θ(u)dw(u) 1 θ } 2 (u)du ; θ is he marke price of risk, and 2 Ẽ is he expecaion operaor under Q. The represenaion formula (1.1) is imporan in pricing and hedging of derivaive securiies. For insance if V(T) is he payoff of a derivaive securiy formula (1.1) 1
yields he hedging porfolio. The represenaion formula (1.1) can be applied in porfolio managemen. Indeed he problem of finding opimal porfolios can be reduced by he maringale mehod o he problem of hedging a derivaive securiy. The represenaion formula (1.1) works under he boundeness assumpion of he marke price of risk process θ (see Theorem 2.5 in [7]). In some models (see Kim and Omberg [5]), θ is an Ornsein-Uhlenbeck process which fails o remain bounded. The conribuion of his paper is he exension of (1.1) o models wih unbounded θ. In paricular our exension cover he case in which θ is an Ornsein- Uhlenbeck process. The remainder of his paper is srucured as follows. Secion 2 presens he model. Secion 3 conains he main resul. We conclude wih an appendix conaining he proof of he main resul. 2 Model Descripion LeT > beafiniedeerminisichorizon. HereW = (W 1,,W n ) T isan dimensional Brownianmoiononafileredprobabiliyspace(Ω,{F } T,F,P),where{F } T is he compleed filraion generaed by W. Le θ = ( θ 1,, θ n ) T be a n dimensional adaped sochasic process. We assume ha E [ ( 1 T exp 2 )] θ(u) 2 du <, (2.1) where as usual denoes he Euclidean norm in R n. One can recognize his as he Novikov condiion and i is sufficien o ensure ha he sochasic exponenial process { Z() = Z θ() := exp θ T (u)dw(u) 1 } 2 θ(u) 2 du is a (rue) maringale. Moreover by he Girsanov heorem ( see Secion 3.5 in [8]) W() = W()+ (2.2) θ(u) du (2.3) is a Brownian moion under he equivalen maringale measure Q defined by Q(A) := E[ Z(T)1 A ], A F T. (2.4) Below we shall have occasion o wrie he process θ(), as a funcion of he process W(), i.e., θ(,ω) = Θ(,W(,ω)) a.s. Now define a mapping Θ of (C[,T]) n ino (L [,T]) n by Θ(y)() := Θ(,y( )). Then Θ is nonanicipaive in he sense ha 2
Θ(y)() = Θ(z)() for y,z such ha y(s) = z(s) on s ; his is equivalen o demanding Θ(,W( )) be {F } -adaped. We assume ha sup Θ(,) <, (2.5) and Θ is Freché differeniable wih derivaive Θ (y), i.e. for y (C[,T]) n, Θ (y) is a bounded linear operaor mapping (C[,T]) n ino (L [,T]) n such ha Θ(y +h) Θ(y) Θ (y)h = o( h T ), where T is he norm in (C[,T]) n, i.e. y T = sup T y(), and is he norm in (L [,T]) n. The Riesz Represenaion Theorem gives, for fixed, he exisence of a unique finie signed measure µ such ha and [ Θ (y)h]() = We require ha for some δ > and consan K δ µ(ds, y, )h(s). (2.6) Θ (y 1 ) Θ (y 2 ) K δ y 1 y 2 δ T, (2.7) where Recall ha sup y, Θ (y) = supvar [,] ( µ(,y,)) <, (2.8) y, Θ (y) = var [,] ( µ(,y,)). dw() = d W() Θ(,W( ))d = d W() Θ(W)()d, (2.9) and by he above assumpions his SDE (where he unknown process is W) has a unique soluion W (see Theorem 6, page 249 in [9]). Hence W and W generae he same filraion {F } T. In wha follows we denoe by Ẽ he expecaion operaor wih respec o he probabiliy measure Q. 3 Main Resul Le V(T) L 2 [,T] be an F T adaped random variable. The maringale V() := Ẽ[V(T) F ], admis he sochasic inegral represenaion V() = ẼV(T)+ β T (u)d W(u), T, (3.1) 3
for some F adaped process β which saisfies β(u) 2 du < a.s. (e.g., [8], Lemma 1.6.7). The process β() of (3.1) can be compued explicily by Haussmann s formula. Le V(T) = L( Z,W), where L : C[,T] (C[,T]) n R. Assume furher ha L (z,w)(v 1,v 2 ) = µ(d,z,w)(v 1 (),v 2 () T ) T, a.s. (3.2) for some finie signed measure µ, and L (y 1 ) L (y 2 ) K(1+ y 1 β T )(1+ y 2 β T ) y 1 y 2 ρ T, (3.3) for some posiive K,β,ρ. Le Y = ( Z,W), so Y() = Y()+ f(u,y( ))du+ g(u,y( ))d W(u), T. Here wih y = (y 1,y 2 ), y 1 a scalar process and y 2 a n-dimensional process, f(u,y) = g(u,y) = ( y 1 Θ(u,y ) T 2 ) 2, Θ(u,y 2 ) ( y 1 ΘT (u,y 2 ), I n ) T, where I n is he n n ideniy marix. Le Φ(,s) be he unique soluion of he linearized equaion dφ(,s) = [ ] [ ] f g y (,Y( ))Φ(,s) ()d + y (,Y( ))Φ(,s) ()d W(), > s, Φ(s,s) = I n+1, and Φ(,s) = O n+1 for < s. A his poin one may wonder abou he exisence and uniqueness of Φ. The marix process Φ has j h column Φ j = (Φ 1,j,(Φ 2,j ) T ) T. The scalar process Φ 1,j saisfies dφ 1,j (,s) = ( Θ(W)() ) 2 Φ 1,j (,s)+2 Z() Θ T (W)()[ Θ (W)Φ 2,j (,s)]() d ( ΘT (W)()Φ 1,j (,s)+ Z()[ Θ ) (W)Φ 2,j (,s)]() d W(). The n dimensional vecor process Φ 2,j saisfies dφ 2,j (,s) d = [ Θ (W)Φ 2,j (,s) ] () = µ(du,w,)φ 2,j (u,s), (3.4) s 4
where µ is he measure defined in (2.6). Le us noice ha Φ 2,1. For j > 1 and some consan K, Φ 2,j (,s) e j 1 = Φ 2,j (,s) Φ 2,j (s,s) = s s [ Θ (W)Φ 2,j (,s)](u)du K sup Φ 2,j (v,s) du, s v u where e i is he i h column of I n and he las inequaliy comes from (2.8). Therefore hence by Gronwall s inequaliy sup Φ 2,j (v,s) 1+K s v s sup s v u Φ 2,j (v,s) du, sup Φ 2,j (v,s) e K( s). (3.5) s v Exisence and uniqueness of he process Φ i is now sraighforward. Le us define [ ] λ(,ω) := µ(du, Z(ω),W(ω))Φ(u,,ω) g(,( Z(ω),W(ω))), (3.6) wih µ he measure of (3.2). Theorem 3.1. (Clark-Haussmann formula) L( Z( ),W( )) = Proof. See he appendix. Ẽ(λ() F )d W()+ẼL[ Z( ),W( )]. (3.7) 3.1 An Example Consider a sochasic volailiy model, in which he marke price of risk follows an Ornsein-Uhlenbeck process. This model is considered by boh [5] and [1]. In his example, he financial marke consiss of one bond and one sock whose price S is given by ds() S() = µ()d+σ()dw(). Le U be he Ornsein-Uhlenbeck process du() = (α βu())d+vdw(), 5
In his model θ() = U() (3.8) which is an unbounded process. Condiion (2.5) is obviously saisfied and one can prove ha (2.1) hold for T below some hereshold. In fac ( α U() = e β U()+ )(1 e β + v2 β )+ve β e βu dw(u), (3.9) 2β whence [ ] [ Θ (W)(γ)]() = v γ() β e β(u ) γ(u)du, so (2.7) and (2.8) hold. Nex, assume ha he mean variance opimizaion problem is considered wihin his paradigm. I can be shown by using he maringale approach (see page 165 in [1]) ha he opimal wealh is V(T) = λ 1 +λ 2 Z(T), for some Lagrange mulipliers λ 1,λ 2 which can be compued. In order o find he mean variance opimal porfolio one has o apply Theorem 1 o L( Z( ),W( )) = λ 1 +λ 2 Z(T). Noice ha he assumpions (3.2), (3.3) are me in his case. Appendix Proof of Theorem 3.1: Le us noice ha we canno apply Clark-Haussmann formula righ away because hypohesis H 3 in [4] fails. However we can ge around his by an approximaion argumen. Le φ k be a sequence of bounded differeniable funcions on R wih Hölder coninuous (of order δ (see (2.7))) derivaives, such ha φ k (x) = x, if x k, φ k (x) x, φ k (x) 1, and define φ k ( θ) := (φ k ( θ 1 ),,φ k ( θ n )), ( T f k (u,y) = φ k (y 1 ) φ k ( θ(u,y 2 )) 2, θ(u,y 2 )), ) g k (u,y) = ( φ k (y 1 )φ k ( θ(u,y 2 )), I n. I is easily seen ha for fixed k, he funcions f k (, ) and g k (, ) saisfy he condiions of Theorem1 in [4]. Le us denoe by Y k he unique srong soluion of he SDE dy() = f k (,Y( ))d+g k (,Y( ))d W(), 6
(he exisence of a unique srong soluion follows since f k (, ) and σ k (, ) are Lipschiz). In fac Y k () = ( Z k (),W()) for some process Z k. I urns ou ha he process Z k is sricly posiive. Indeed when Z k ges close o zero i saisfies d Z k () = Z k ()( φ k ( θ) 2 d φ k ( θ)d W()), hence he posiiviy. Following [4], le Φ k (,s) be he (n+1) (n+1) marix which solves he linearized equaion [ ] [ ] fk dz() = x (,Y gk k( ))Z( ) ()d + x (,Y k( ))Z( ) ()d W(), > s, Φ k (s,s,ω) = I n+1, and Φ k (,s,ω) = O n+1 for < s, wih O n+1 he (n + 1) (n + 1) marix wih zero enries. Nex wih µ of (3.2) we define [ ] λ k (,ω) := µ(du,( Z k (ω),w(ω)))φ k (u,,ω) g k (,( Z k (ω),w(ω))). Theorem 1 in [4] gives he following represenaion (Haussmann s formula) L( Z k ( ),W( )) = Ẽ(λ k () F )d W()+ẼL[ Z k ( ),W( )] (3.1) By using Burkholder-Davis-Gundy and Gronwal inequaliies one can ge ha for every real number r Ẽ sup Z k() r <, (3.11) T uniformly in k and Ẽ sup T Z r () <. (3.12) Wih he noaions a b := max(a,b) and θ := max{ θ i : i = 1,,n}, le us define he following sequence of sopping imes τ k := inf{s T, suchha, Zk (s) Θ(W)(s) k} We claim ha Z k () = Z() for τ k. Moreover τ k T P a.s. Indeed, le us noice ha on [,τ k ], f k = f and g k = g, hence Z k () = Z() (since i saisfies he same SDE ). Therefore τ k := inf{s T, suchha, Zk (s) Θ(W)(s) k} (3.13) = inf{s T, suchha, Z(s) Θ(W)(s) k}. (3.14) 7
Thusfor τ k,onehas Z() Θ(W)() k,so τ k+1.thisprovesτ k+1 τ k.fora fixed pah ω, by (3.12) sup s T Z(s) Θ(W)(s) K(ω), showing ha τk T P a.s. Thus, he assumpions on L imply ha L( Z k ( ),W( )) L( Z( ),W( )) a.s. Inlighof(3.3)and(3.11)hesequence L( Z k ( ),W( ))isuniforminegrable, herefore Nex we claim ha ẼL( Z k ( ),W( )) ẼL( Z( ),W( )). Ẽ(λ k () F )d W() P a.s. Indeed, by Iô s isomery i suffices o prove ha Ẽ(λ() F )d W(), Moreover Ẽ Ẽ((λ k() λ()) F ) 2 d. Ẽ Ẽ(λ k() λ() F ) 2 d due o Jensen s inequaliy. Hence we wan o prove Le us recall ha [ λ k (,ω) := and [ λ(,ω) := Because of τ k T P a.s. and Q P, Ẽ λ k () λ() 2 d, Ẽ λ k () λ() 2 d. (3.15) ] µ(du,( Z k (ω),w(ω)))φ k (u,,ω) g k (,( Z k (ω),w(ω))), ] µ(du,( Z(ω),W(ω)))Φ(u,,ω) g(,( Z(ω),W(ω))). [g k (,( Z k (ω),w(ω))) g(,( Z(ω),W(ω)))] = [g k (,( Z k (ω),w(ω))) g(,( Z(ω),W(ω)))]1 {τk }, Q a.s. In order o prove he claim i suffices o show Ẽ µ(du,( Z k,w))φ k (u,) 8 µ(du,( Z,W))Φ(u,) 2, (3.16)
and Ẽ λ k () 2+ǫ K 1, (3.17) for some ǫ > and a consan K 1 independen of k and. Indeed (3.16) give he almos sure convergence (up o a subsequence) of λ k o λ. Moreover (3.17) implies he uniform convergence of λ k 2, and also yields (3.15) by Lebesque Dominaed Convergence Theorem. To proceed, we need some bounds on Φ k (, ), and Φ(, ) independen of k and. Cf (3.5) sup Φ 2,j (v,s) e K2( s). (3.18) s v Moreover Φ 2j k = Φ2j and Φ 21. Furhermore we prove for j = 1,,n+1 and Ẽ[ sup Φ 1j k (,s) ]m K 3, (3.19) T Ẽ[ sup Φ 1j (,s) ] m K 4, (3.2) T for some consans K 3, K 4, and m > 1. We prove (3.2), and (3.19) follows similarly. These argumens conclude he proof. References [1] Cvianic, J. and Zapaero, F. Inroducion o he Economics and Mahemaics of Financial Markes, (MIT Press, 24) [2] Deemple, J.
