The Value of Innovation A simple model of poess innovation: Assume that innovation lowes the (onstant) maginal podution ost fom to <. Initially, thee is a monopolist with ost, and a potential entant. The two fims ompete in R&D ativities, and the fim fist to innovate (i.e., obtain a tehnology with ost ) obtains a patent. Poblems: Exessive dupliation of eseah With multiple stages, as the gap between the fim widens, inentives weaken. Welfae Analysis of Patent Potetion Oveall, eonomi eseah in this aea is still nasent. Main issues: Optimal patent length? Optimal degee of patent potetion? Subsidies? (e.g., in the US, tax edits fo R&D investments) An example fom United States vs. Miosoft Cop: Miosoft was aused of beoming a monopoly and engaging in abusive paties, in violation of the Sheman At. Cental Issue: Whethe Miosoft was allowed to bundle its web bowse (IE) with Windows. Allegedly, this estited the maket fo ompeting web bowses. Miosoft s agument: While it possesses a lot of stati maket powe, this is meely the fuel fo stimulating dynami R&D ompetition. Antitust intevention would un the isk of eduing the ate of innovation and welfae. 7

8 Govenment s agument: Miosoft s paties pevented enty of new fims and poduts, thus aising pies and etading innovation. Key tade-o : Poliies that potet new entants (e.g., stat-up) fom inumbents (e.g., Miosoft) aise a suessful innovato s initial pofits, and may theeby enouage innovation. But entants hope to beome the next Miosoft, and will want to engage in simila enty-disadvantaging behavios should they sueed. Thus by loweing the pofits of inumbeny, potetive poliies may atually etad innovation. Di ult poblem to analyze, beause it is inheently dynami. Need a model of suessive patent aes. See Segal and Whinston, (AER, 2007). Altenatives to Patents Patents inentivize R&D investments by onfeing monopoly ights to an innovato. Can we (somehow) avoid the deadweight losses assoiated with monopoly? Yes: 1. Awad system 2. Pouement o ontatual mehanism Awad system: An entity (e.g., govenment o a fim) designates a (well-defined) pojet, and gants a fixed sum of money to the fist fim that ompletes the pojet. Afte the pize is awaded, the innovation falls into the publi domain. Examples: XPize, Innoentive, et... Advantage: Does not podue a monopoly! Disadvantage: Di ult to implement! 8

9 Unlike with patents, the govenment must be highly knowledgeable about the demand fo the pojet, whih is uial fo detemining the size of the awad, whih in tun, influenes R&D inentives. In patie, the size of the awad will often be detemined afte the innovation has oued, whih aises hold-up issues. Administative authoities typially estimate the values of innovations onsevatively. Pouement o ontatual mehanism: Simila to the awad system, but the govenment ontols aess to the eseah maket. i.e., hooses a etain numbe of fims and signs a ontat with them.
