Least-Squaes Pices of Games Yukio Hiashita axiv:math/0703079v3 [math.oc] 5 Ap 2008 Abstact What ae the pices of adom vaiables? I this pape, we defie the least-squaes pices of coi-flippig games, which ae poved to be miimal, positive liea, ad abitage-fee. These pices deped both o a set of games that ae available fo ivestig simultaeously ad o a isk-fee iteest ate. I additio, we show a case i which the mea-vaiace potfolio theoy is iappopiate i ou icomplete maket. 2000 Mathematics Subject Classificatio: 91B24, 91B28. Keywods: Picig; Gowth ate; Covex coe. 1. Itoductio Coside the followig two coi-flippig games: Game A : Pofit is 19 o 1 if a tossed coi yields heads o tails, espectively. Game B : Pofit is 10 if a tossed coi yields heads o tails. I geeal, game B is pefeable to game A (see [7, Example 9.2]). Despite the fact that the expectatios coceig the two games ae equal, the pice of B should be highe tha that of A. Howeve, if game C is available fo ivestig simultaeously, the thee pices of these games should be the same; this is because the mixed game (A + C)/2 is equal to B. Game C : Pofit is 1 o 19 if a tossed coi yields heads o tails, espectively. Theefoe, the pice of a game should chage i accodace with the set of games that ae available fo ivestig simultaeously. As F. Black ad M. Scholes demostate, the pice of a optio depeds o the isk-fee cotiuously compoud iteest ate > 0 (see [1, page 643]). It is otewothy that if = 0, o ivesto will ivest his/he moey, because o gai is expected. I this pape (except i Remaks 3.5 ad 3.6), we assume that is 0.05. The tem abitage-fee implies that o ivesto has a oppotuity to ea a pofit exceedig the isk-fee iteest ate. Hee, we itoduce the picig method of a coi-flippig game. Theoem 1.1. Suppose that a game A := (a, b) ivolves a pofit a o b (a, b > 0) if a tossed coi yields heads o tails, espectively. Put E A := (a + b)/2. If E A / ab e, the the pice of game A is give by u A = ab/e, ad the optimal popotio of ivestmet is 1. Othewise, u A = κa + (1 κ)b (if a b) o κb+(1 κ)a (if a < b), whee κ := (1 1 1/e 2 )/2, ad the optimal popotio of ivestmet is u A (EA u A ) /((a ua ) (ua b)). Poof. Usig Remak 3.1 ude the coditios of this theoem ad solvig the simultaeous quadatic equatios, we obtai the coclusio. Game A : As E A / ab = 10/ 19 2.294 > e 0.05 1.051 ad κ 0.3458, we obtai the pice u A 7.224 ad the optimal popotio of ivestmet t u A 0.274. Now, we explai the tem optimal popotio of ivestmet. Let t [0, 1] be a popotio of ivestmet; the, the ivesto epeatedly ivests t of his/he cuet capital. Fo example, let c be the cuet capital; whe the ivesto plays game A = (19, 1) oce, his/he capital will be 19ct/u+c(1 t) o ct/u+c(1 t) if a tossed coi 1
2 yields heads o tails, espectively, whee u is the pice of the game. Let the iitial capital be 1. Afte N attempts, if the ivesto has capital ( c N, the the gowth) ate (geometic mea) is give by c 1/N N. As the value lim N expectatio of c 1/N N is a fuctio with espect to t [0, 1], it eaches its maximum of G u at t = t u, whee G u is called the limit expectatio of the gowth ate. The pice u A is detemied by the equatio G u = e. Thus, the optimal popotio of ivestmet t u A is detemied ( ) (see Remak 3.1). It is otewothy that the value lim N vaiace of c 1/N is 0. Game B : As E B / ab = 10/ 100 = 1 < e 0.05 1.051, we obtai the pice u B 9.512. I this case, the optimal popotio of ivestmet is 1. This implies that the ivesto should ivest his/he etie cuet capital i each attempt. I Sectio 2, we will itoduce the least-squaes pice u A, Ω Ω of games ad pove some popeties of u A, Ω. N of game A i a set (19, 1) Example 1.1. Ω = {(19, 1), (4, 16)}. Usig Theoem 1.1, we have u (4, 16) 7.224 ad u 8.149. As 0.4(19, 1) + 0.6(4, 16) = (10, 10), usig Lemma 2.2, (19, 1), Ω (4, 16), Ω we obtai u = u = 10/e 9.512, whee each pice eaches its maximum. (19, 1) Example 1.2. Ω = {(19, 1), (16, 4)}. As Example 1.1, we have u 7.224 (16, 4) ad u 8.149. Obseve that p(19, 1) + (1 p)(16, 4) = (3p + 16, 4 3p) ad 10/ (3p + 16)(4 3p) 5/4 > e 0.05 1.051 fo each p [0, 1]. I this case, (3p+16, 4 3p) usig Lemma 2.3 with the lieaity u = 6pκ + 12κ 3p + 4, we obtai (19, 1), Ω (19, 1) (16, 4), Ω (16, 4) u = u ad u = u, whee each pice is uchaged. (12, 8) Example 1.3. Ω = {(12, 8), (11, 9)}. Usig Theoem 1.1, we have u (11, 9) 9.320 ad u 9.465. Obseve that p(12, 8) + (1 p)(11, 9) = (p + 11, 9 p) ad 10/ (p + 11)(9 p) 5/(2 6) 1.021 < e 0.05 1.051 fo each p (p+11, 9 p) [0, 1]. I this case, by the fact that u = (p + 11)(9 p)/e ad usig (12, 8), Ω umeical calculatios accodig to Defiitio 2.1, we obtai u 9.345 ad (11, 9), Ω u 9.469, whee u A < ua, Ω < E A /e fo each A Ω. Fo a bette udestadig of the backgoud, we peset ou icomplete maket assumptios as follows (compae with [8, Sectios 2.1 ad 8.2]). 1. Fictioless Maket: Thee ae o tasactios costs o taxes, ad all secuities ae pefectly divisible. 2. Pice-Take: The ivesto s actios caot affect the pobability distibutio of etus o the secuities. Evey secuity has a positive expectatio. 3. No Abitage Oppotuities: Thee exits a uique iskless stadad asset, that is ot ecessaily tadable. Futhe, thee exists a secuity, wheei the limit expectatio of the gowth ate is equal to that of the iskless stadad asset. The limit expectatio of the gowth ate of ay secuity eve exceeds that of the stadad asset. The stadad asset is usually povided by the iskless ate of iteest. 4. No Shot Sales: Combied with suitable tasactios, all ecessay shot sales must be icluded i the secuities (pobability distibutio of etus), that have positive expectatios. Fo example, (19, 1) + 2(16, 4) = (13, 7).
2. Least-Squaes Pices Let Ψ := {G j := (c j, d j ) : c j, d j > 0, j = 1, 2,..., m} be a fiite set of coi-flippig games, which ae completely coelated. Deote the covex coe { m j=1 k jg j : k j 0, j = 1, 2,..., m} by Ψ. The, a basis Ω := {A i : i = 1 o i = 1, 2} exists such that Ψ = Ω (see Remak 3.3). This is because, if mi j=1,2,...,m c j /d j = max j=1,2,...,m c j /d j, we ca choose Ω := {A 1 := G 1 }. If ot, we ca choose Ω := {A 1 := G j0, A 2 := G j1 } such that c j0 /d j0 = mi j=1,2,...,m c j /d j ad c j1 /d j1 = max j=1,2,...,m c j /d j. Sice the set Ω = {A i, 1 i } ( = 1 o 2) is a basis of the covex coe Ω, if k ia i = k i A i, the k i = k i fo each 1 i. Set S := {(t i ) R : 0 t i 1, 1 i } ad Q := {(p i ) R : p i = 1, p i 0, 1 i }. Fom Theoem 1.1, we ca veify that 0 < u A E A /e ad u ka = ku A fo each A = (a, b) ad k > 0. Defiitio 2.1. By defiig the fuctio (2.1) L((t i )) := sup (p i) Q p i(u Ai we have L((0)) = sup (pi) Q (u L((1)) = sup (p i) Q u + t i (E Ai /e u Ai )) / p iu Ai u p ie Ai /e = sup (p i) Q ((t i ) S), ) ua1 /ua1 = 1 ad u E /e 1. 3 (ka, kb) := u Sice the set T := {(t i ) S : L((t i )) 1} is ot ull, covex, closed, ad thus compact, thee is a uique poit (x i ) T such that v := mi (ti) T t2 i = x2 Ω i. Defie uai, := u Ai +x i (E Ai /e u Ai ) ad call it the least-squaes pice of A i i Ω fo each 1 i. Fo each mixed game k ia i Ω, defie u kiai, Ω := k iu Ai, Ω (see [7, Sectio 9.6]). Lemma 2.2. If (p i ) Q exists such that p ia i is costat ad p k 0, the u A k, Ω = E A k /e. Poof. Wite B := p ia i ; the as B is costat, u B = E B /e. Fom Defiitio 2.1, we obtai u Ai u Ai, Ω E Ai /e ad u B p iu Ai, Ω p ie Ai /e = u B. Thus, ua k, Ω = E A k /e if p k 0. Lemma 2.3. If u = p iu Ai fo each (p i ) Q, the u Ai, Ω = u Ai (1 i ). Poof. By the above assumptio, we obtai L((0)) = 1 ad v = 0, which implies the coclusio. Theoem 2.4. The system of least-squaes pices is abitage-fee, ad thee is a mixed game that eas pofit equal to the gowth P ate of e. Poof. As T S ad Q ae compact, ad u is cotiuous with espect to (p i ) Q (see Theoem 1.1), (x i ) T ad (q i ) Q exist such that (2.2) L((x i )) = max (p i) Q p i(u Ai u + x i (E Ai /e u Ai )) = qiai u q iu Ai, Ω This shows that the mixed game q ia i eas pofit that is equal to the gowth ate of e. O the othe had, fo each ozeo mixed game k ia i = k p ia i = 1.
4 Ω (k := k i, k > 0, p i := k i /k, (p i ) Q), by equatio (2.2), we have u kiai = ku k p iu Ai, Ω = k iu Ai, Ω. Theefoe, the game k ia i eas pofit that is equal to o less tha the gowth ate of e. Theoem 2.5. The system of least-squaes pices is miimal i ode to be abitage-fee. Poof. We pove this by usig eductio to absudity. Assumig that a set of pices {R i } of {A i } exists such that R i u Ai, Ω (1 i ) ad R k < u A k, Ω fo some k. If R j < u Aj fo some j, the the game A j eas pofit exceedig the gowth ate of e. Thus, we ca assume that u Ai R i (1 i ). Theefoe, (s i ) S exists such that R i = u Ai +s i (E Ai /e u Ai ), whee s j := 0 is chose if u Aj = E Aj /e. It is easy to veify that s i x i (1 i ) ad s k < x k. Fom the above statemet, we have s2 i < x2 i, which implies (s i) / T, ad thus L((s i )) > 1. Theefoe, a poit (q i ) Q exists such that P q ir i < u qiai, that is, the mixed game q ia i eas pofit exceedig the gowth ate of e. It is ot difficult to veify that if Ω = {A i : 1 i } ad Ω = {B j : 1 i s} ae the bases of the covex coe Ψ, the = s, A i = v i B i, ad u Ai, Ω = Bi, Ω v i u (v i > 0, 1 i ) afte the pemutatios. Theefoe, u A, Ω A, Ω = u fo each A Ψ, ad we ca defie u A, Ψ := u A, Ω. 3. Remaks Remak 3.1. Coside a adom vaiable X with oegative bouded pofit a(x) ad distibutio df(x). I the case whee exp( log a(x)df(x))/e 1/ 1/a(x)dF(x), the pice is give by u X = exp( log a(x)df(x))/e, ad the optimal popotio of ivestmet is 1. Othewise, the pice u = u X ad the optimal popotio of ivestmet t ae detemied by the simultaeous equatios exp( log(a(x)t/u t+1) df(x)) = e ad (a(x) u)/(a(x)t ut+u)df(x) = 0 (see [3, Coollaies 5.1, 5.3, ad Sectio 6]). Remak 3.2. Remak 3.1 ca be geealized to the oegative ubouded case whee a(x)>1 a(x)ν df < fo some ν > 0. Fo example, because j=1 (2j ) 1/2 /2 j = 2/(2 2) ad exp( j=1 (log 2j )/2 j )/e = 4/e 0.05 > 1/ j=1 1/4j = 3, the St. Petesbug game {pofit 2 j with pobability 1/2 j, j = 1, 2,...} is piced at 4.816 with the optimal popotio of ivestmet 0.204. Remak 3.3. I Sectio 2, the value of is 1 o 2. Howeve, whe the eade challeges to study dice games, the value of may be 36. To geealize this theoy to the covex coe Ψ with a fiite basis Ω, we eed the fact that u is cocave ad cotiuous with espect to (p i ) Q fo ay positive itege. This ca be achieved usig [2, Theoems 185 ad 214] ad [9, Theoems 10.1, 10.3 ad 20.5] with tedious discussios. Theefoe, i Defiitio 2.1, sup (pi) Q ca be eplaced by max (pi) Q because of Bege s maximum theoem (see [10, Theoem 2.1]). Remak 3.4. Let S deote the stock pice which is a oegative adom vaiable. Defie P := max(k S, 0) ad C := max(s K, 0) fo the stike pice K. Applyig Lemma 2.2 with Ω = {P, C, S C}, the equalities P + (S C) = K
ad C + (S C) = S imply Put-call paity u C, Ω Sectios 12.3 ad 13.2]). u P, Ω 5 + K/e = u S, Ω (see [7, Remak 3.5. I this emak, we assume that the isk-fee iteest ate = 0.02 is simple (ot cotiuously compoud). Coside two idepedet coi-flippig games, X = (50, 1) ad Y = (30.6191, 14), whee the vaiaces ae v X = 600.25 ad v Y = 69.0486, espectively. Assume that the ates of mea etu ([7, sectio 6.4]) ae X = 0.233546 ad Y = 0.079211, espectively. Thus, fom the oe-fud theoem ([7, sectio 6.9]), we have the weight w X = X v X X v X + Y v Y = 0.2932, which implies that the sigle fud of isky assets is w X X + (1 w X )Y = (36.3016, 24.5552, 21.9348, 10.1884). The fou values of this fud occu with the same pobability of 1/4. The pice of this fud is 21.3995 accodig to Remak 3.1, whee e is eplaced by 1 +. Howeve, the pice of wx + (1 w)y (0 w 1) eaches its maximum value of 21.4134 whe w = 0.3514, that is, the fud 0.3514X + 0.6486Y = (37.4295, 26.6504, 20.2109, 9.4318) is moe valuable tha the sigle fud w X X+(1 w X )Y because 21.3995 < 21.4134. It should be oted that by usig 1 + istead of e, Theoem 1.1 gives the pices of X ad Y as u X = 20.6721 ad u Y = 20.6721, espectively. Thus, the coespodig ates of mea etu ae X = 25.5/u X 1 = 0.233546 o Y = 22.30955/u Y 1 = 0.07921. Moeove, Remak 3.1 gives us the optimal popotio t = 0.4222 fo the isky fud. Thus, the best popotios of ivestmet to X, to Y, ad the isk-fee asset ae tw = 0.1484, t(1 w) = 0.2738, ad 1 t = 0.5778, espectively. The mea-vaiace potfolio theoy caot povide a popotio of 0.5778 fo the isk-fee asset (see [7, sectio 7.1]). Remak 3.6. Let Y := {Y t } 0 t T< be a measuable stochastic pocess with a filtatio. Put Ψ := {τ ; τ is a stoppig time such that τ T }. We defie the pice u Y by sup τ Ψ u Yτ E(τ), whee uyτ E(τ) is the pice of the adom vaiable Y τ(ω)(ω) (see [Kaatzas et al. (1998)]) with espect to the gowth ate e E(τ) : log ( Y τ(ω) (ω)z/u z + 1 ) dω = E(τ). sup 0 z 1 z ess if ω Y τ(ω) (ω) z/u+1 Ω The geometic pice of Y := {Y t } 0 t< is defied by sup 0<T< u {Yt} 0 t T.
